We celebrate those companies that are able to pull in eye-popping investments, as with digital bank Monzo &#8211; which got valued at <a href=\"https:\/\/www.forbes.com\/sites\/oliversmith\/2018\/10\/31\/with-a-fresh-billion-dollar-valuation-monzo-is-already-planning-a-2019-funding-round-to-enter-the-us\/\" target=\"_blank\" rel=\"noopener\">\u00a31 billion<\/a> last year and is looking at <a href=\"https:\/\/www.theguardian.com\/business\/2019\/apr\/07\/monzo-digital-bank-could-double-value-to-2bn-with-new-us-stake\" target=\"_blank\" rel=\"noopener\">raising more funds<\/a> in order to expand their services to the U.S. And yes, despite all this, Monzo still hasn\u2019t reached profitability.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">This is far from an isolated case. Uber\u2019s main competition, Lyft, got valued at $15 billion last month, but are still nowhere near profitability. Uber itself hit a valuation of <a href=\"https:\/\/www.theguardian.com\/business\/2019\/may\/09\/uber-value-wall-street-ipo-friday\" target=\"_blank\" rel=\"noopener\">$82.4 billion<\/a> on the public markets today, but the company still operated at a $3 billion loss last year. The same holds true for <a href=\"https:\/\/uk.reuters.com\/article\/us-spotify-tech-results\/spotify-posts-first-ever-operating-profit-but-cautious-outlook-for-2019-idUKKCN1PV15L\" target=\"_blank\" rel=\"noopener\">Spotify<\/a>. <\/span><\/p>\n<p><span style=\"font-weight: 400;\">What\u2019s going on? Is our vaunted, fundraising-driven startup model even sustainable in the long run?\u00a0<\/span><\/p>\n<p><b>The Startup Bubble<\/b><\/p>\n<p><span style=\"font-weight: 400;\">The reality is that we are currently in one of the biggest bubbles in business history, and the air is starting to come out. In the past 10 years, getting money from VCs, angel investors or hedge funds has been relatively <a href=\"https:\/\/realinvestmentadvice.com\/air-is-coming-out-of-the-silicon-valley-startup-bubble\/\" target=\"_blank\" rel=\"noopener\">easy<\/a><\/span><span style=\"font-weight: 400;\">. A few successful start-ups, like Facebook, Tinder, or Deliveroo inspired a whole new generation of entrepreneurs to start their own business and seek funding. Charming entrepreneurs who knew how to talk and sell their idea took advantage of this, sometimes unconsciously, without looking at the bigger picture. <\/span><\/p>\n<p><span style=\"font-weight: 400;\">This has led to a number of companies\u2019 unchecked growth via funding, despite dim prospects for profitability. In fact, 81% of U.S companies which filed for an IPO in 2018 were <a href=\"https:\/\/www.vox.com\/2019\/3\/6\/18249997\/lyft-uber-ipo-public-profit\" target=\"_blank\" rel=\"noopener\">unprofitable<\/a><\/span><span style=\"font-weight: 400;\">. For many, bringing in more funding and higher valuations has been easier than actually making the business profitable; companies are often happy to rely on spending the money they&#8217;re raised from investors instead. In some cases, these companies are up to 50% <a href=\"https:\/\/www.cnbc.com\/2018\/05\/22\/tech-bubble-is-larger-than-in-2000-and-the-end-is-coming.html\" target=\"_blank\" rel=\"noopener\">overvalued<\/a><\/span><span style=\"font-weight: 400;\">. U<\/span><span style=\"font-weight: 400;\">nfortunately, as a direct result of focusing on growth rather than profitability, we now see many Silicon Valley startups like Hustle facing <a href=\"https:\/\/realinvestmentadvice.com\/air-is-coming-out-of-the-silicon-valley-startup-bubble\/\" target=\"_blank\" rel=\"noopener\">mass layoffs<\/a><\/span><span style=\"font-weight: 400;\">.<\/span><\/p>\n<p><b>Exit Strategy<\/b><\/p>\n<p><span style=\"font-weight: 400;\">When talking about profitability versus raising funds, we also need to consider that VC firms are always looking to exit within 5-10 years. The ideal outcome for a VC is for the company to either sell or enter the public market. This helps explain why they would rather have companies focus on growth and attaining higher valuations instead of profitability. A higher valuation means a better exit for investors. VC investors would rather have their companies be worth more, as profitability doesn\u2019t necessarily mean they will bring more returns to investors operating on this type of time horizon. <\/span><\/p>\n<p><span style=\"font-weight: 400;\">Is this model sustainable? In short, no. We wouldn\u2019t be calling it the startup bubble if it weren&#8217;t going to burst at some point. A great many of these startups which rely solely on VC investment will fail <a href=\"https:\/\/realinvestmentadvice.com\/the-startup-bubble-is-a-derivative-of-the-stock-market-bubble\/\" target=\"_blank\" rel=\"noopener\">when the VC money dries up<\/a>, precisely because they are not profitable and cannot compete with the <a href=\"https:\/\/www.forbes.com\/sites\/cognitiveworld\/2019\/02\/25\/tech-startups-is-it-a-bubble-wrap\/#77386dd16d37\" target=\"_blank\" rel=\"noopener\">Big Five<\/a> without external support. We are essentially repeating what happened in the <a href=\"https:\/\/www.moneycrashers.com\/dot-com-bubble-burst\/\" target=\"_blank\" rel=\"noopener\">dotcom crash of 2000<\/a>, where hundreds of companies crashed in part due to overvaluation. If companies don&#8217;t start focusing more on profitability once they&#8217;ve reached a certain level of growth, they could find themselves facing the same fate sooner rather than later.<\/span><\/p>\n","protected":false},"excerpt":{"rendered":"<p>Raising funds, getting new valuations, and Series B financing are an inescapable fact of life any startup.
